App store says "downloaded" so I Can't upgrade from 2.0 to 4.0

If you use the same iTunes account and ID you should not have to purchase the app again. It would just treat it like an 'update'. If you go to the app store and tap on 'update' does our app not appear? Have you tried uninstalling and reinstalling the app?

I would recommend uninstalling and reinstalling the app and seeing if that works. You can also download it from iTunes and then from there sync it to your device.

Where is "update" in the app store. I don't see one for my ipad...

You should be able to tap on the App Store and then once you are in the app store, at the bottom where the other tabs are, you should be able to see updates. Tap on that and our app should be listed if it needs updating :)
